Market-based valuation is the most widely used method in U.S. and European mid-market M&A transactions, prized for its ability to synthesize current investor sentiment and provide a fast, intuitive reference point. The underlying premise is straightforward: companies with similar risk profiles, growth trajectories, and profitability should trade at comparable multiples of their key financial metrics.

The multiples approach involves benchmarking a target company against peers in the same sector using standardized ratios such as EV/EBITDA (Enterprise Value to Earnings Before Interest, Taxes, Depreciation, and Amortization) or the P/E ratio (Price-to-Earnings). The method is relatively quick to execute and provides clear market context. Its effectiveness, however, depends entirely on the quality of the comparable set and the reliability of the selected multiples. It also fails to capture a company's unique characteristics — potentially leading to undervaluation for highly differentiated businesses, or overvaluation for companies with weaker cash conversion or lower growth prospects than their peers.

Normalized EBITDA: The Reference Metric

Free Cash Flow to the Firm (FCFF)

The cornerstone of any DCF model is Free Cash Flow to the Firm (FCFF) — the cash available to all capital providers (both equity holders and debt holders) after covering operational needs and capital investment requirements.

One of the most common technical errors in practice is failing to account for the increase in Net Working Capital (NWC) requirements during aggressive growth phases, which leads to a systematic overstatement of available liquidity. Equally important is the distinction between Enterprise Value (EV) — the total value of the operating business — and Equity Value (EqV), which represents what an acquirer actually pays for the shares after netting out financial obligations.

The Discount Rate: WACC

The rate used to discount future cash flows is the Weighted Average Cost of Capital (WACC), which blends the cost of equity and the after-tax cost of debt according to the company's target capital structure. The cost of equity is derived using the Capital Asset Pricing Model (CAPM):

Once the cost of equity (Ke) is determined, it is combined with the after-tax cost of debt (Kd) to arrive at the WACC, weighted by the company's capital structure:

WACC = Ke × [E / (E + D)] + Kd × (1 - t) × [D / (E + D)]
